What VM are you using? Sometimes getting a VM to recognize external media requires extra configuration.
Typically, you do not boot a VM from USB hardware--you would save the ISO to disk in whatever place the VM has specified for images.
Yet i use Qemu.
The problem is during a proper installation
You can't just boot into it normally, you need to get the ISO off of the USB drive and convert it to a disk image on the metal.

From a cursory read through the wiki it appears that is the format QEMU insists on (one of a few kinds of disk image are compatible). "On the metal" means it needs to be saved to the hard disk. What you are trying to do with the thumb drive is not supported.
